While the FSOC initially flagged AI as a potential financial system vulnerability in its 2023 report, the 2024 edition sharpened this focus, explicitly identifying the increasing reliance on AI as both an extraordinary opportunity and a mounting risk that demands enhanced oversight.1

Institutions that harness AI wisely can position themselves as industry leaders, delivering faster, smarter, and more tailored services to clients while optimizing internal operations. On the other hand, this same technology introduces equally profound risks. AI systems can produce opaque decision-making, embed and perpetuate bias, expose institutions to cybersecurity breaches, and create operational dependencies that amplify systemic vulnerabilities. Without careful governance, the increasing integration of AI could lead to consumer harm, reputational damage, regulatory penalties, or even trigger broader financial instability. The very speed and scale that makes AI so powerful also makes it difficult to control without clear oversight and ethical guardrails.
This dual nature of AI—as both a catalyst for progress and a potential source of systemic risk—makes it one of the most urgent and complex challenges facing financial regulators and institutions today.

AI adoption in financial services continues to surge, with spending projected to grow at an accelerated pace, reaching an estimated $97 billion by 2027..2 In 2025, over 85% of financial firms are actively applying AI in areas such as fraud detection, IT operations, digital marketing, and advanced risk modeling.3
Yet, as innovation accelerates, so too does the risk profile. AI introduces new forms of systemic vulnerability—from algorithmic bias in credit decisions to cybersecurity risks tied to large language models handling sensitive data. Regulators have responded decisively, and financial institutions now face a dual imperative: continue innovating while ensuring robust governance, compliance, and transparency.
A “Sliding Scale” of Scrutiny
The future of AI oversight in financial services is moving toward a “sliding scale” approach, where the level of regulatory scrutiny correlates with the risk, sensitivity, and potential impact of each AI use case.

AI in credit scoring, loan approvals, algorithmic trading, or fraud detection—where consumer outcomes, fairness, and systemic risk are involved—will face the highest level of oversight.

AI used in risk modeling or customer personalization, where explainability is important but outcomes are less life-altering.

Back-office process automation or operational efficiency use cases, where the impact on human stakeholders is minimal.
Key “scrutiny levers” include the sensitivity of underlying data, the need for model explainability, and the risk of human harm or bias. AI models trained on sensitive personal identifiable information (PII) must meet enhanced cybersecurity and privacy controls to mitigate the risk of data leakage or misuse.
